Yep, it compresses the audio files without any loss whatsoever. The problem is that FLAC just isn't popular enough and not supported by most mp3-players and Apples Lossless (ALAC) has yet to come to the iTunes Store.
So, you can either buy CDs and rip them in a lossless format or download FLAC files (illegally of course).
A pretty nice CD ripper is Exact Audio Copy .
